In a manuscript, how do you format a letter? I usually see them in print with spaces, much like a scene break, so I typically do it like this:

text leading up to letter....
#
Dear so and so:
#
Blah blah blach blabh blah
#
Sincerely,
#
name
#
text following letter...

Am I even close? Does anyone knwo for sure?

Along with indenting the entire letter, that's how I would do it.

I did try to indent...didn't realize till your response that it didn't take.

I believe Holly Lisle has a sample letter on her web page: www.hollylisle.com

I found much of her advice to be quite helpful.

My understanding is to indent on both margins, space before and after the letter but not between components of the letter.

I usually put [] around letter text, I don't know if it's right or not.
Example

[]Der Miste Mahn (please forgive spelling)[]
[] I like puddin you fool []
[] love, Mr. Tea []

Although it can be irritating to keep doing that, it helps me visualize at the moment. Never makes the final draft though.
